In theory, carbon trading is an effective mechanism because it places a financial cost on carbon emissions, thereby incentivizing industries to reduce their emissions. The cap-and-trade model, for instance, sets a limit on total emissions and allocates allowances among polluting entities. Companies that are able to reduce their emissions can sell their excess allowances to other companies that find it difficult to stay within the cap.

However, the effectiveness of carbon trading is contingent upon several factors. Firstly, the system must be designed in a way that ensures that the total quantity of emission rights is less than the total emissions of all participants. This is critical because if the total amount of allowances exceeds the total emissions, then the market would not incentivize companies to reduce their emissions.
